Teddy does, in fact, remember that he burnt down his apartment building and killed his wife. He also knows that, if that scenario is wrong, he killed his wife at the lake house after she drowned their three children. In the final act of the film, Teddy discovers that he himself is a mental patient on Shutter Island, and his real name is Andrew Laeddis. It is revealed that Laeddis himself was the murderer all along and that he killed his wife and three children.
However, in a radical twist, we find that Teddy is himself a patient at the asylum. He suffers from Delusional Disorder, creating a false world to escape the dark reality of his past. Shutter Island is one of the many films that present the ethical considerations of psychological treatment to a mainstream audience. Teddy has a band aid on his head to represent him having amnesia and constant headaches.
In one scene a doctor of the institute calms Teddy down and tells him that he truly is wounded. The implausible escape of a brilliant murderess brings U. The woman appears to have vanished from a locked room, and there are hints of terrible deeds committed within the hospital walls. As the investigation deepens, Teddy realizes he will have to confront his own dark fears if he hopes to make it off the island alive. That's what the line to Dr. Sheehan about 'living as a monster, or dying as a good man,' means - Andrew would rather be mind-wiped as "Teddy Daniels" than live with the sins of Andrew Laeddis.

As an honorable United States Marshal. A rage. Violence is what makes monsters. Not illness. The warden is as much a monster as Teddy. And that kind of gets at one of the scariest parts of Shutter Island : monsters are everywhere. Not just in mental hospitals, asylums, and wards. They can be in positions of power. They can be in government. And what happens when they have time, influence, and resources?
